There is a good reason for it, the smaller the circuits, the more you can put in.

true, it also means shorter races

Not neccesarly, just increase the number of laps.

Also since there is less room, it is also more frantic and fun.
In this way the quality of races improves.

By the way, I didn't really noticed any major size differences(the track itself or its surroundings.)

In fact Nintendo added more then what they removed.
Like the audience in N64 Mario Raceway.
